What is Leverage?

Leverage uses borrowing, derivatives, or structural financing to create economic exposure greater than the investor's committed net capital.

For user communication, show both exposure and loss amplification in money terms. A ratio alone can appear stable while option delta, volatility, collateral haircuts, and liquidity change sharply. Scenario views should include financing withdrawal and forced reduction, not only a parallel market-price shock. Results should clearly identify every material modeling assumption for users.

Forms of leverage

Leverage can arise through margin loans, mortgages, repurchase agreements, futures, options, swaps, short sales, leveraged funds, or debt inside a company or private vehicle. Balance-sheet debt is visible, while derivative notional can overstate or understate risk depending on delta and offsets. Gross, net, commitment, and risk-based measures serve different purposes.

Amplified outcomes

If $50 of equity supports a $100 asset, a 10% asset gain produces approximately 20% equity gain before financing, while a 10% loss produces 20% equity loss. Interest, fees, changing collateral, and path effects alter the result. Losses reduce the capital base, so recovering from a leveraged drawdown requires disproportionately larger subsequent gains.

Path, funding, and liquidity

A position can be economically sound at maturity yet fail because margin calls, financing withdrawal, covenant breaches, or redemptions force an early exit. Volatility-targeting and daily-reset products can change exposure after price moves and create path-dependent returns. Correlations often rise during stress, reducing offsets precisely when collateral demands and market impact increase.

Portfolio measurement

Report leverage by source, asset, counterparty, currency, maturity, and collateral pool. Combine accounting ratios with scenario loss, duration, option sensitivity, and liquidity. Look through funds and operating companies where relevant without double counting. Net exposure alone can hide a large matched long and short book whose basis, borrow, or liquidity relationships can break.

Practical controls

Set limits below contractual maximums, diversify funding, preserve collateral buffers, and stress gaps, volatility increases, correlation shifts, and haircut changes. Include financing and roll cost in return. Avoid sizing from normal-period volatility alone or assuming lenders remain patient. Leverage transforms market risk into solvency and timing risk, so governance and liquidity are as important as the investment forecast.
