What is Relative return?

Relative return describes investment performance in comparison with another portfolio, index, target, peer group, or liability benchmark.

Why relative return matters

Relative evaluation asks whether capital performed better or worse than a relevant alternative under the same market conditions. It is useful for manager accountability and for mandates designed around an index. The comparison does not replace absolute objectives, because outperforming a falling benchmark may still leave the investor unable to meet spending or liability needs.

Ways to calculate it

Arithmetic relative return is the simple percentage-point difference. Geometric relative return equals one plus portfolio return divided by one plus benchmark return, minus one, and represents the change in relative wealth. Over multiple periods, the geometric method compounds consistently. Reports should name the method because the figures diverge as returns become larger or horizons become longer.

Example

A portfolio returns negative 8% while its benchmark returns negative 10%. Arithmetic relative return is positive two percentage points. Geometric relative return is about 2.22%, calculated as 0.92 divided by 0.90 minus one. The portfolio outperformed, but the investor still experienced a meaningful absolute loss.

How to interpret it

Use a benchmark that represents the investable universe and risk objective. Examine rolling relative performance, active risk, and attribution. Peer-group comparisons require caution because portfolios may have different constraints, valuations, and survivorship. A liability-relative result can be more relevant for an institution than comparison with a public market index.

Limitations

Relative return can encourage benchmark hugging or excessive risk outside the benchmark, depending on incentives. Results are sensitive to benchmark selection and convention. It can also distract from inflation, capital preservation, or cash-flow objectives. No relative measure shows whether the level of return adequately compensated for absolute and downside risk.

Practical checklist

Define the comparator before the period, align dates, currencies, fees, and total-return treatment, and label arithmetic or geometric methodology. Present absolute and relative results together. Add tracking error, information ratio, and attribution for benchmark-aware portfolios. Review whether the comparator remains representative after mandate or market changes, documenting any replacement without rewriting historical comparisons opportunistically or obscuring the complete prior benchmark comparison record.
