What is Stress testing?
Stress testing estimates how a portfolio, institution, or strategy would behave under severe but plausible historical or hypothetical conditions.
Why stress testing matters
Statistical risk measures summarize a modeled distribution, while a stress test asks what happens under a specific adverse state. It can expose concentration, nonlinear payoffs, liquidity needs, and interactions absent from recent data. Stress testing supports portfolio decisions, limit design, capital and liquidity planning, and contingency preparation rather than predicting the next crisis.
Types of stress test
Historical tests replay observed market moves, hypothetical tests construct coherent shocks, sensitivity tests vary one factor, and reverse stress tests search for scenarios that breach a defined loss or solvency threshold. Multi-period tests may model trading, cash flows, defaults, collateral, and management actions. The design should match the portfolio and decision being evaluated.
Example
A multi-asset portfolio is tested against a scenario combining a 30% equity decline, widening credit spreads, a yield-curve shift, weaker currencies, higher volatility, and reduced market depth. Full revaluation captures options and bonds, while a liquidity overlay estimates sale costs and collateral calls. The result identifies both market loss and operational funding pressure.
How to interpret it
A scenario result is conditional: if the defined shocks and modeling assumptions occurred, the estimated outcome would follow. It is not a probability forecast. Review the economic narrative, factor consistency, valuation method, horizon, and management assumptions. Compare loss with risk appetite, liquid resources, liabilities, and recovery capacity, then identify the positions driving the result.
Limitations
Historical events may not repeat, hypothetical scenarios reflect designer judgment, and models may miss feedback between prices, liquidity, defaults, and investor behavior. Assuming positions can be sold or hedged during stress can understate loss. An extensive scenario library can also create false comfort if results are not connected to decisions and contingency actions.
Practical checklist
Maintain historical, hypothetical, sensitivity, and reverse scenarios covering every material risk. Define shocks consistently across factors and include liquidity, collateral, currency, and counterparty effects. Assign owners to investigate concentrations and proposed mitigations. Review scenarios after portfolio changes and emerging events. Record limitations, avoid assigning unsupported probabilities, and test whether operational plans can actually be executed under the stressed conditions.
