What is Systematic risk?

Systematic risk is the risk of losses caused by broad forces that affect much of a market and cannot be eliminated simply by holding more securities in that market.

Why systematic risk matters

Systematic risk explains why a well-diversified portfolio can still fall when economic growth weakens, interest rates change, inflation surprises, liquidity contracts, or investor risk appetite deteriorates. It is the part of risk investors generally must accept to participate in a market. Portfolio construction can reshape or hedge this exposure, but adding similar assets does not make it disappear.

How it is measured

Beta is a common measure of sensitivity to a selected market benchmark, while factor models estimate exposure to several systematic drivers. Volatility, drawdown, scenario loss, and expected shortfall provide different views of the resulting risk. Every measure depends on the benchmark, data period, frequency, and model, so systematic risk is not represented by one universal number.

Example

A portfolio may own 200 companies across many sectors. Company-specific setbacks are diversified, but a rapid rise in discount rates can reduce valuations across the portfolio. If the portfolio has a beta of 1.1 to its equity benchmark, a broad market move may have greater influence than any single holding, even though actual outcomes will not follow beta mechanically.

How to interpret it

Identify which market and factors define the relevant system. A global investor may face global equity, rates, credit, currency, and inflation risks, while a domestic benchmark captures only part of that picture. Compare capital weights with factor and scenario contributions. A portfolio can have many holdings yet remain dominated by one systematic growth or duration exposure.

Limitations

Historical sensitivity can change as company operations, financial leverage, or market conditions change. Beta describes co-movement, not the maximum possible loss, and a low beta asset can still suffer a severe idiosyncratic event. Hedging systematic risk introduces costs, basis risk, and timing decisions. Investors should combine statistical measures with economic reasoning and stress scenarios.

Practical checklist

Choose a benchmark consistent with the mandate, estimate exposure over more than one period, and decompose the portfolio into economic factors. Test equity declines, rate shifts, spread widening, inflation, and currency shocks separately and together. Record which systematic risks are intentional sources of expected return, which are incidental, and which have limits or hedges. Review the map whenever holdings or market relationships materially change.
